I'd say the odds are as follows.
33.4% It is a pure Citi miscommunication, combined with ineptitude, error.
33.3% It has been foreclosed on by the Second Mortgage Holder. Only because it's in Cali. In SC, this would be about 5%.
33.3% It is being foreclosed on by Citi, and their "denial letter" is more of a misrepresentation than an error. And/or the OP is floating on de Nile, or is somehow unaware.
I started to add that there was something huge missing from the story, in my earlier post, but just didn't, for the sake of assumption conservation. No offense intended. I don't think my assumption is any better, or worse, than yours. The gist being that Zillow doesn't know. Call someone who might. If the OP doesn't have a second, call a lawyer, before calling the Lender. Just my $.02 worth.

22 days after they received a letter stating they don't qualify for a modification because the loan has been paid off.
1. When was the last time you made a mortgage payment?
2. Have you ignored any other letters or correspondence you have received in the mail?
Denial is not just a river in egypt...all too often I have seen folks ignore foreclosure issues....then they get all suprised when the bank went ahead and foreclosed...Ignoring the lender will not stop the process!

I would go record a copy of that letter at the clerk of courts office, just for the hell of it. I'd put the original in the safe deposit box, after making 60 copies.
Seriously, the Professor has a point. You need to either call them, or call an attorney. This is not actually a free advice sort of issue. Andrew has a point too. I'd put better odds on it being a clerical error by a too big to fail bunch of idiots. It's the best clerical error they could make, from your POV. My first call to them might me to their Mortgage Satisfaction department to see if they'd send me that thing, since my loan was paid off.

12/28 was 22 days ago. Have you contacted them yet to get your questions answered? Posting on Zillow after 22 days for an issue you have 30 days to appeal does not sound like the best strategy.

Did you have a 1st and 2nd mortgage? It is entirely possible that the 2nd lien holder foreclosed and has paid off your 1st lien holder.
